Procurement 101: XYZ Analysis – How it works and why it’s important

Ryota: We see a lot of buzzwords in AI, and we started to see players experiencing exponential growth in this area. The growth period has changed a lot from the past standard. From your perspective, Luca, how has the high-growth playbook changed in this AI era?Luca: It's a great question. It's something that we're grappling with and thinking about every day. I have a slightly different view than what you would probably read day-to-day.<img src="https://cdn.builder.io/api/v1/image/assets%2F209ee507cedf4c298e100edae4bba2df%2F2d3b2f1c94134014bfa6855f5a4dee1c?format=webp">The rules of the game have changed. That is undeniably true. We are seeing growth trajectories that even two years ago would have been impossible to achieve. It's unprecedented growth. That being said, there's always more than meets the eye.What I’m spending a lot of time trying to unpack is the quality of that revenue and the durability of that growth.While some of these trajectories look mind-bogglingly good, it's always a question of what actually underpins that. The access you have now means you can do more with less. That is incredibly exciting, and if you're not leveraging that, you will lag behind. Also, the solutions have become different. If you are not AI-native, or layering AI-native solutions on a traditional B2B software business, you will likely have a hard time selling in the future because you're competing with founders that are incredibly hungry.However, what has mainly changed is the velocity and the attention we're paying to what is actually driving adoption. Two or three years ago, if you sold a contract, there was not a doubt that usage and ROI were there. Now, we're seeing a lot of experimentation and budget unlocking because corporations just "want to be AI."Therefore, what matters much more now is the underlying usage and actually measuring ROI. You have to identify the pain points you're solving and differentiate from several other solutions coming up.What has me so excited about CADDi is the value delivered every day across departments, the usage in accounts, and the retention metrics. It’s the underlying quality of revenue while still delivering outsized growth. That combination is exceedingly rare and historically has not been possible. If you seize that, that is where a generational opportunity awaits.

Ryota: As you said, it's really hard for companies that are not AI-native to survive. Meanwhile, there is a huge opportunity to utilize existing AIs internally to do more with less. Yushiro, what's your perspective on this?Yushiro: This is a really interesting era. AI matters, but for me, at the same time, AI doesn't really matter. AI is just one of the enablers.There used to be terms like "T2D3" (Triple, Triple, Double, Double, Double) for SaaS growth. Now it's like "Q2T3"—Quadruple, Quadruple, Triple—growing from $1 million to $100 million within three years. You’re surviving in an era of speed.But we haven't changed the plan. We have been an AI-native company long before ChatGPT-3 launched. With CADDi Manufacturing*, we used a lot of AI to automatically recognize the shape of parts, understand customer requirements, and select suppliers.*CADDi’s original business, a platform for delivering custom-made parts ordered by customers with optimal QCD (Quality, Cost, Delivery)The core thing, as Luca said, is the quality of the revenue. We are taking a close look at the churn rate and NRR (Net Revenue Retention). There are a lot of LLM wrappers out there, and it's easy to create those. But the thing that hasn't changed is that growth should be driven by customer needs and deep customer understanding. You should not start from AI or technology; you should start from the market.However, AI has made unsolvable issues solvable. In manufacturing, issues like shortening engineering lead time, reducing procurement costs, and improving quality impact the P&amp;L and Balance Sheet directly.Another important change is the budget shift. Traditionally, software was bought with an IT budget. Now, accountability has shifted to the business' budget because AI software, like CADDi, can impact the real P&amp;L.. We have customers where procurement teams, who have never bought software before, are buying with their own budget.I think we should take a look at what hasn't changed rather than what has. The world will change fast, but the key question is what will remain unchanged for the next 5-10 years.

Yushiro: One question to Luca—how do you assess the quality of revenue? It's really hard to identify the difference between a simple wrapper and a deep solution.Luca: It's both qualitative and quantitative. On the quantitative side: renewal cycles, Gross Revenue Retention, and Net Revenue Retention. Do people renew? Do they expand?We then go a level deeper: Usage. How often do they use it? How does it correlate to their workflows? It's like the classic NPS question: "If CADDi ceased to exist tomorrow, how would you feel?"When I looked at CADDi, I spoke to many customers and experts. Understanding how it gets adopted is a massive indicator. We also look at the gross margin profile—are you giving things away to drive usage?When we pull all of that together, the Venn diagram of "high quality of revenue" and "durability of growth" is very small.&nbsp;What is CADDi’s Edge in this AI age?Ryota: What is CADDi's edge? There are so many companies saying, "We are AI-native." How is CADDi different?Luca: In short: Real, tangible ROI. You're solving huge structural problems that haven't been solvable before. These problems are the largest markets I've seen in the last 10 years.If you have tangible ROI, and you are ingrained in the permission level of companies and data workflows, you have data gravity as a result of usage. That is an edge because you have access to things others don't. No matter how much someone may try, if you're not integrated within the parameters of permission, you cannot solve it.The second edge is your team and ambition. You have a relentless pursuit to be a global business—winning in Japan, Southeast Asia, now expanding to the US. Having a technical edge is hard, but without the ambition to execute, it doesn't matter.Yushiro: I would highlight two main areas. The first is our technical edge, specifically regarding shape recognition. Since the core data of manufacturing lies in design data—drawings and 3D CAD—we leverage our own proprietary technology to recognize and analyze these shapes. To give an analogy, while generic AI can beat humans at Chess or Shogi, it often struggles with specific mate problems because they require deep, specialized logic. There is still a huge gap between verticalized, specialized AI and generic AI, and since manufacturing is one of the deepest industries, our unique shape analysis capability is a critical edge.<img src="https://cdn.builder.io/api/v1/image/assets%2F209ee507cedf4c298e100edae4bba2df%2Fba42581c123443578358363881c2891b?format=webp">The second is our organizational strength backed by domain knowledge. We are not just a software company; we started by handling physical products like sheet metals and machining. I personally handled quotations, supplier development, and inspections, and even apologized to customers for quality defects. This experience means we understand the real value chain from engineering to the aftermarket. While generic AI can solve surface-level issues, our deep understanding allows us to tackle the deeper, structural issues that others cannot reach.

Ryota: What unfair advantage led you to bet on CADDi in the US, given that Japanese firms often struggle to scale globally?Yushiro: We never viewed this as "Japan vs. Global."&nbsp;We need to acknowledge that "Japan is part of Global." Our mission doesn't say "support Japanese manufacturers"; we are born global.Our unfair advantage is that we have been doing real manufacturing for more than 7 years. We supported engineers with drawings because we were liable for the quality and cost of the parts we manufactured. We sourced parts from 600 suppliers globally and had several physical inspection centers. We have a deep understanding of the real world—like excess inventory issues—that pure software vendors don't have.Also, drawings are a universal language. Manufacturing is language-agnostic. Our shape analysis technology is universally applicable.Luca: It seems impossible until someone does it. Atomico was founded by the founder of Skype. 20 years ago, people said, "You cannot build a tech giant from Europe." He proved them wrong. Now, 40% of large US successes are non-US founders (such as Datadog, UiPath, Stripe). Great founders and companies can be built from anywhere. You guys are the living example of a Japanese-originated breakout company becoming a global success.

Ryota: Another question: What is the strategy to acquire American accounts?Yushiro: Actually, our portfolio in the US is quite diverse. We are already serving huge US manufacturing enterprises, as well as local job shops. It is certainly not limited to Japanese subsidiaries.To acquire these customers, the strategy is simple but hard: In-person, On-site touchpoints. Even in this virtual era, we visit their factories, attend trade shows, and talk to CXOs and VPs face-to-face. We have about 50 employees in the US, and some have transferred from Japan. Recently, I asked on my Slack channel, "Is there anybody who wants to go to the US?" More than 10 people said yes. I picked one, and he is moving next month. It's that casual. If you are performing well, the opportunities are there. We are also expanding into Europe and other parts of Asia, so naturally, there will be more global transfer opportunities.Ryota: Great. What It “Really” Takes to Build a Global High-Growth Startup

This approach is crucial for companies looking to streamline operations and reduce expenditure on already launched products.On the other hand, VE applies during the nascent stages of product design and development, aiming for the optimal balance among cost, functionality, and quality before the product hits the manufacturing floor. This forward-thinking approach ensures that new products are not only innovative but also cost-effective and of high quality from the outset.

The first key step is the differentiation between core parts, which, despite their lower volume, constitute a significant portion of costs, and long-tail parts, which represent a smaller portion of costs but account for a higher volume of parts.<img src="https://cdn.builder.io/o/assets%2F209ee507cedf4c298e100edae4bba2df%2F642d45c8605945639eaef1d89eab1150?alt=media&amp;token=b462a437-af23-434d-8d76-51a62386725d&amp;apiKey=209ee507cedf4c298e100edae4bba2df">This distinction is critical in determining where to focus cost reduction efforts for maximum impact. Core parts will make bigger impacts, but they will require significant testing and review; however, long-tail parts tend not to affect the performance and thus are the easiest starting point for cost reduction.

Let us showcase several examples of VA and VE in action, illustrating their potential to drive substantial cost savings.Of course, there are methods in the world that calculate the contribution of modules and components to the final product value, thoroughly examining the balance with costs in a comprehensive manner. However, such efforts often turn into lengthy endeavors, often spanning years.Here, using Long-tail parts as a topic, I want to deliberately choose a simple example to recommend starting with manageable tasks and aiming for quick wins.<h3>Finding pricing inconsistencies</h3>Parts that require less processing and are purchased in larger quantities are being bought at more than 50% higher prices than those that require more processing but are bought in smaller quantities.<img src="https://cdn.builder.io/o/assets%2F209ee507cedf4c298e100edae4bba2df%2F74b88541869648d3bafa36a36812f115?alt=media&amp;token=5f7e31db-290b-484a-8fe6-70fc661a1d1d&amp;apiKey=209ee507cedf4c298e100edae4bba2df">For established manufacturers with a long-history, there are tons of reference parts that are very similar with very different costs. These pricing inconsistencies largely go unnoticed because a lot of manufacturers are unable to comprehensively search their own drawings to identify similar parts.<h3>Optimizing design</h3>When a price difference is identified, revising supplier selection and engaging in negotiations with suppliers are standard practices.But that’s not all. Unnecessarily high procurement costs and unintended cost discrepancies often arise from process and material variances, as well as from supplier selection, purchase terms like quantity and lead times, and related negotiations, causing notable discrepancies in similar parts.Therefore, revising the design shouldn’t be overlooked either. Here, by reducing the number of bends in a bracket from two to one, halved the purchase price of this bracket. Of course, this is after ensuring that the change in the bracket’s shape doesn’t affect its appearance, interfere with other parts, or compromise its strength.<img src="https://cdn.builder.io/o/assets%2F209ee507cedf4c298e100edae4bba2df%2F7e53351eadaa4ca280422cd68009f6af?alt=media&amp;token=e227fa7c-a78c-44bd-bbb8-bb7d78123529&amp;apiKey=209ee507cedf4c298e100edae4bba2df">Although these are simple cases, in reality, countless similar instances occur among many manufacturers. Each instance may seem trivial, and due to the vast number of different parts involved, the majority are overlooked.Typical examples of improvement methods through design changes include:<ul><li>Material optimization: Switching to a cheaper, higher-yield, or more readily available material while ensuring necessary functionalities are maintained.</li><li>Process and procedure optimization: Reviewing part shapes to reduce the amount of processing or make manufacturing easier.</li><li>Reduction in the number of parts: Integrating multiple parts to reduce the total cost, including assembly and handling.</li><li>Standardization of similar part designs: Increasing the purchase volume per part to dilute setup costs, adopting more efficient production methods, and enhancing bargaining power.</li></ul>Of course, switching to cheaper materials may result in poorer machinability and higher processing costs, so understanding the interplay between variables is essential.These cannot be achieved by either the procurement department or the design department alone. That’s why a collaborative approach between procurement and design is necessary in VAVE. Additionally, it’s also effective to involve suppliers in jointly exploring the optimal design.

VAVE initiatives typically target one or more of these levers:Material substitution. Replacing a specified material with one that meets functional requirements at lower cost — for example, substituting a high-strength steel alloy with a lower-cost alternative for non-critical components. This is one of the highest-impact VAVE moves when done with proper engineering validation.Tolerance relaxation. Over-specified tolerances are a hidden cost driver. If a dimension is tighter than the application actually requires, the machining time, inspection burden, and scrap rate are all unnecessarily high. Reviewing tolerances against actual functional requirements — a core VAVE activity — can reduce part cost significantly with no quality impact.Part standardization and consolidation. Engineering teams often design similar parts with small, unnecessary differences. Rationalizing these into a smaller number of standard configurations reduces the supplier base, improves volume leverage, and simplifies inventory management. This is also where VAVE intersects with design standardization initiatives.

<h3>Challenges</h3>One of the most critical challenges in implementing Value Analysis and Value Engineering strategies revolves around the uncertainties associated with potential cost reductions and the VAVE cost primarily based on labor hours. If VAVE costs outweigh its benefits, it shouldn’t be pursued, as high ROI activities are preferred.However, identifying these often requires extensive examination. This challenge is particularly pronounced in activities for automotive companies, where a VA or VE project could span two to three years, demanding substantial investment in labor hours and other costs such as testing and validation.The dilemma of whether these efforts will yield a sufficient return on investment looms large, complicating decision-making processes and potentially stifling innovation.<h3>Solutions</h3>Addressing these challenges requires an approach that minimizes the uncertainties. Value Based Sourcing: How to Achieve Supplier Consolidation Through Commodity Alignment

As the name suggests, there are two major components of VA/VE:<h3>Value Analysis</h3>Value analysis refers to assessing the current costs produced by your organization’s manufacturing process, including:<ul><li>Procurement costs for component materials and machines</li><li>Operational costs for producing a given product, including labour, energy costs, and machine upkeep costs</li><li>Inventory, transportation, and storage costs of completed parts</li></ul>Once you’ve uncovered these costs, you can analyze where costs are unnecessarily high compared to other options. What’s critical is that you aren’t saving based on making compromises on quality. This may seem difficult, but you’re likely to find opportunities to save that simply had gone unrealized. There’s a constant flux of new options for every step of your process that most shops are too heads-down or precommitted to recognize. The power of Value Analysis is in taking the time to discover these options.<h3>Value Engineering</h3>Value Engineering refers to optimizing for cost savings throughout the design process. As you determine the specifications for a new product, you assess potential costs, including:<ul><li>Material costs</li><li>Specific costs for component parts from available suppliers</li><li>All of the operational costs mentioned above</li></ul>Again, the goal isn’t to compromise on the quality of the product, but to find opportunities for cheaper costs with the same outcomes. It’s very unlikely that the status quo process for designing new products is as cost effective as it could be. Instead, most shops are too busy to consider switching off something that works well enough.<h3>Examples of opportunities discovered through VA/VE</h3>Here are just a few of the many examples of savings that can be found through VA/VE:<ul><li>Design consolidation – designing products to use the same component parts between them allows for cheaper bulk purchasing</li><li>Supplier consolidation – finding fewer providers that can supply all the components you need allows for better negotiations and fewer auxiliary costs</li><li>Cheaper materials – sometimes alternative materials can provide sufficient quality and defect rate at a lower price</li><li>Cheaper production process – likewise, sometimes steps can be consolidated in production, tolerances can be increased, or finishing steps can be substituted without compromising quality</li><li>Part consolidation – it’s surprisingly common that engineers will design an entirely new product when one already exists, incurring many unnecessary costs</li></ul>The most common pattern is having multiple options, each with their own costs, instead of finding a singular one that covers everything. Or, choosing more expensive options when a cheaper alternative has the same quality. No one does these things deliberately. These costs emerge because people don’t have the information they need to realize cheaper alternatives exist.

Put this way, VA/VE sounds pretty simple: consolidate current costs, analyze alternatives, and find and switch to cheaper options that provide the same results. Unsurprisingly, this isn’t so easy off paper. Here are some of the major difficulties in implementing VA/VE.<h3>Lack of information or tedious access to information</h3>The biggest factor that prevents teams from implementing VA/VE is not having access to the information necessary to assess costs and alternatives. Looking at our above examples, all of them require immense amounts of information to make the correct decision.Sometimes this information doesn’t exist at all because it hasn’t been stored. More often, it has been stored somewhere, but it isn’t somewhere that everyone has access to – it may be stuck in a physical filing cabinet, or trapped in one particular tool but not another. Most often of all, it does exist in a format people can access, but finding what you need exactly is extremely time consuming. If the information exists only in a gigantic spreadsheet where you need to know specific ID numbers to look something up, people will need hours to track down everything they need.This time cost is itself a monetary cost. It pulls employees away from working on other profitable projects, delaying their completion. The key is to reduce the amount of time these VA/VE initiatives take in order to maximize the profit. This requires making information as broadly and quickly accessible as possible.<h3>Lack of commitment to VA/VE initiatives</h3>VA/VE requires the participation of many stakeholders at many levels. Different departments need to create infrastructure to share information. End users need to add a layer of cost analysis to all of their decision-making. As we mentioned before, these are time-consuming tasks that come at the cost of progress on other projects. Leadership also needs to acknowledge this, and proactively budget time for VA/VE initiatives, pushing back deadlines and reallocating work to accommodate.If stakeholders are embracing VA/VE only begrudgingly, your results are going to be severely diminished. People will only complete prescribed VA/VE activities, rather than exploring opportunities for more savings.To get people to embrace VA/VE, there’s certain strategies you should implement. First, every stakeholder needs to feel agency and participation in the development of VA/VE processes. Incorporating everyone’s perspective and objectives into the process will improve results, and also make people more enthusiastic.Then, stakeholders need to be convinced that VA/VE will provide real value for them. First, they need to be convinced that costs will actually be reduced. Doing a trial on a small subset of products is a good way to prove this value quickly. Make sure you understand what metrics are most relevant to each stakeholder and surface those directly.Finally, they need to be incentivized based on these savings. It doesn’t actually do anything for end users if the company makes more money and they see none of it. There needs to be some sort of compensation based on savings.
